Supreme Court Empowers NFRA: Unleashes Bold Authority Over Audit Quality Controllers

In a significant boost to the National Financial Reporting Authority’s (NFRA) regulatory reach, the Supreme Court of India has authorized the audit watchdog to determine its ability to impose penalties on professionals who guide statutory auditors. This decision overturns a previous Delhi High Court judgement which restricted NFRA from disciplining ‘engagement quality control reviewers’ (EQCR), a pivotal role in maintaining the integrity of financial audits.

On March 7, the apex court rendered its verdict, enabling NFRA to evaluate objections from professionals facing show-cause notices regarding the watchdog’s jurisdiction. This move highlights the Supreme Court’s stance that jurisdictional challenges should first be addressed by the regulatory body rather than the courts, although it acknowledges the right to contest NFRA’s final orders through legal means.

EQCRs are seasoned experts within or outside audit firms who meticulously assess audit reports and associated judgments, contributing significantly to the credibility of financial reporting. Despite not signing the final audit report, their insights are crucial, underscoring NFRA’s interest in exercising oversight over them. However, the Delhi High Court’s earlier ruling classified EQCRs outside the purview of statutory auditors, hence outside NFRA’s disciplinary scope.

A source familiar with the developments stressed the importance of the Supreme Court’s decision, noting its potential to clarify NFRA’s jurisdiction over EQCRs. Nemish Kapadia, a Partner at Sudit K. Parekh & Co LLP, illustrated the EQCR’s role as a critical advisor to the audit engagement team, involved extensively in complex audit areas while deferring the final decisions to the signing partner. He affirmed their function as pivotal checks within the audit process, even without endorsing the audit report themselves.

The Supreme Court, while empowering NFRA with jurisdictional review, also advised against taking punitive measures against EQCRs until a detailed, reasoned order is delivered. If NFRA’s subsequent order does not favor the quality reviewers, they are entitled to seek judicial recourse accordingly.

Despite reaching out to NFRA for comments regarding this pivotal development, the organization has yet to respond. This decision marks a crucial juncture in the ongoing discourse over audit regulation in India, potentially reshaping the balance of power between NFRA and entities like the Institute of Chartered Accountants of India (ICAI).
